Tax-Loss Harvesting Flows
Tracking year-end selling for tactical advantage.
Overview
This pillar analyzes tax-loss harvesting, a predictable year-end phenomenon where investors sell losing assets to offset capital gains taxes. It identifies stocks and indices likely to face downward pressure in the final quarter, providing a valuable signal for short-term market timing.
What It Does
The model identifies a basket of the worst-performing stocks within major indices as the fourth quarter begins. It then monitors retail and institutional trading volumes for this basket, looking for abnormally high selling activity. This data is synthesized into a 'Selling Pressure Score' that quantifies the intensity of tax-driven liquidations.
Why It Matters
Tax-loss harvesting creates predictable, non-fundamental selling pressure that can temporarily depress asset prices. By anticipating this flow, traders can gain an edge in timing short positions or identifying undervalued assets poised for a potential rebound in January, an event often called the 'January Effect'.
How It Works
First, we scan the S&P 500 and Nasdaq 100 for all stocks with a year-to-date loss greater than 20% as of October 1st. Next, we aggregate these stocks into a custom 'Losers Basket'. From November through December, we track daily net trading flows for this basket, comparing them to historical Q4 averages to detect anomalies and forecast near-term price direction.
Methodology
The pillar calculates a daily 'Selling Pressure Score' from November 1st to December 31st. This score is derived from the 14-day exponential moving average of net retail outflows for a basket of stocks down over 20% YTD. The score is normalized by the basket's 90-day average daily volume; a value greater than 1.5 indicates significant, above-average selling pressure likely driven by tax-loss harvesting.
Edge & Advantage
This provides a structural edge by capitalizing on calendar-based, behavioral selling that is disconnected from a company's fundamental value.
